Find out how the role of fixed income in portfolios is evolving

Investors have historically allocated to fixed income to meet any of three key objectives: capital appreciation, income generation and principal preservation. In recent years, extremely low, zero and even negative interest rates have limited further capital appreciation, diminished available coupon income and called into question the ability of fixed income to buffer portfolios against risk-asset drawdowns. Furthermore, policymakers are now bumping up against the effective lower bound on interest rates –leading to an asymmetric risk/return profile for the asset class in the wake of the Covid-19 shock.

 

Yet fixed income remains a crucial allocation for Multi-Asset investors needing income and resiliency. It is prudent that investors rethink the role of fixed income* in portfolio construction as a result and, importantly, the composition of fixed income in Multi-Asset portfolios.

 

*Risk: Two main risks related to fixed income investing are interest rate risk and credit risk. Typically, when interest rates rise, there is a corresponding decline in the market value of bonds. Credit risk refers to the possibility that the issuer of the bond will not be able to repay the principal and make interest payments.

 

In this new era of fixed income investing, investors will need to nimbly change tactical allocations with operational ease and proper liquidity. The increased global adoption of fixed income exchange traded funds and the strong performance of these vehicles amid significant volatility in the first half of 2020 underscore that investors need to think beyond traditional implementation methods to build portfolios and generate alpha.

 

Sustainability will become an even more important facet of fixed income in Multi-Asset portfolios. Increasingly, environmental, social and governance (ESG) considerations will need to be incorporated into all investment decisions –not just those designated as “ESG” –by asset managers and actors throughout the broader financial ecosystem, as investors conclude that sustainability risk is, in fact, investment risk.

Ursula Marchioni, Managing Director, is Head of BlackRock Portfolio Analysis and Solutions (BPAS) in EMEA. The team conducts customised, outcome-orientated client engagements around portfolio construction and risk management to assist with asset allocation, portfolio structure, and implementation decisions. This is executed across multiple asset classes and structures and includes active and index products.

Prior to her current role, Ms Marchioni was the Chief Strategist EMEA, for iShares. Ms Marchioni is a frequent contributor to financial news media and appears regularly on Bloomberg TV and CNBC.

Ms Marchioni holds a Laurea cum laude in Physics from Universita degli Studi di Trento in Italy.
